Rupee Jumps 96 Paise as RBI's Weekend Measures Bite

The rupee appreciated sharply on Monday after the RBI introduced measures over the weekend to curb speculation. The currency opened 97 paise stronger at 95.76 per dollar before closing at 95.77, erasing two weeks of losses. The central bank's actions included new restrictions on forex derivatives, such as financial contracts whose value is derived from a foreign currency, and a dedicated dollar-swap window for state-owned oil companies. While the rupee strengthened, government security (G-Sec) yields rose on fears of more rate hikes. The 10-year benchmark G-Sec yield jumped about eight basis points (eight-hundredths of a percentage point) to close at 7.3850%, its highest since October 2023.

What this means

The RBI's two-pronged attack seems to have worked, at least for a day. It has made it more expensive and difficult to bet against the rupee, providing some temporary relief. For banks, this is a mixed bag. A more stable rupee is good for business confidence and reduces imported inflation risks. However, the spike in government bond yields is a headache for their treasury departments. As yields rise, the price of bonds they hold falls, leading to potential mark-to-market losses on their investment portfolios. The higher yields also signal that the market is pricing in more aggressive RBI rate hikes, which will eventually increase funding costs for banks.

Most affected: Bank treasuries and corporate clients

Key takeaway: While the rupee has stabilized for now, banks must brace for continued volatility in their bond portfolios as the market anticipates further RBI tightening.
